How a Vehicle Loan Actually Works? What Banks Don't Explain

A vehicle loan is an installment loan where the vehicle itself is the collateral. You borrow the financed amount (vehicle price minus down payment, minus trade-in equity, plus tax and fees), then repay it in equal monthly or bi-weekly payments over a set term. Each payment covers interest first; only the remainder reduces your principal. In the first year of a 60-month loan, you pay down surprisingly little of the principal which is why understanding the amortization schedule matters before you sign.

Most car buyers focus on the monthly payment number. That is the wrong number to focus on. A lower monthly payment often means a longer loan term or a higher interest rate, both of which cost significantly more over the life of the loan. The vehicle loan formula

M = P × [r(1+r)ⁿ] / [(1+r)ⁿ − 1]

Example: $25,000 loan at 6% APR for 60 months → r = 0.06/12 = 0.005. M = 25,000 × [0.005 × (1.005)⁶⁰] / [(1.005)⁶⁰ − 1] = $483.32/month

Why early payments are mostly interest

In the first month of a $25,000 loan at 6% APR, your payment is $483.32 but only $358.32 of it reduces the principal. The rest, $125, is interest. As the balance falls, the interest portion of each payment shrinks and the principal portion grows. This is amortization and it is why paying off a vehicle loan early saves more interest than most people expect.
